Seems to be something on the customers server.
We've tested on Windows Server 2008 R2 and the installation works with this policy setting both on and off.

I have in tried running Install.exe -p both from Start - Run and from an elevated command prompt.

What does the parameters -s -n -c do?

As I mentioned in the original posting: The Print spooler is running and it restarts when I do it manually but the driver won't install.

I've contacted support via e-mail but it looks like this only happen on 1 machine. This machine has had some trouble with printerdrivers earlier so we vill simply advise the customer to reinstall XP from scratch.
